Reverse-engineering UO is against the TOC, and is illegal, in a sense, but that is up to debate. BUT. Yes, technically, freeshards are illegal...however, EA has done nothing to them - they probably don't see them as a threat (honestly, I don't either).

Legal, probabaly not (proprietary software and all) but as long as the server details are kept within the circle of players and not public I don't see any way for EA to come and make a fuss. I seriously see underground shards out living EA's paid subscription service. Don't get me wrong i'm not advocating the free shards I still have 4 paid accounts. I just don't see the legacy of UO dying out when EA turns off the lights. I have a list of old games I would love to play again but are not compatible with todays OS's even with so called emulators. When UO does die it will not go quietly into the night.

Terms of Service with EA states that the client will NOT be used on any servers other than those operated by EA.

Use of the UO client - reverse-engineered or not, violates ToS and your EA account could get banned.
